might be easiest if you do a simple 12-bar in a friendly key people can play over?
just found this website. kinda cool concept: http://soundcloud.com/
maybe a 12 bar blues for each person, or an 8 bar solo for a regular song or something.
--If it's an original song or cover, what we could do is we can split up the sections of the song (intro, chorus, verse, bridge, outtro, solos, etc) as well as assigning rhythm/lead/bass/drum/keys to each person here. If we go this route, then we can call out who wants to play what.
I'll leave the discussion open here so we can have some kind of vote to see what we come up with. I'll update this OP and what kind of organized instructions we'll have to get this to run smoothly. We'll most likely use what cait mentioned above, http://soundcloud.com/, but i can always create an uploading widget on my web server to deal with that stuff too.
Extra notes from me:

please try to figure out how to properly record your sound so that it sounds optimal. Looking for very minimal background noise and minimal clipping. i might apply a very light touch of effects to even things out if i need to.

- we'll all be playing to the metronome to sync up
- I hope that the sound exposure for each person participating will work out. I wanted to get one or two rhythm guitarist to play through the whole
song to keep the collaboration feeling solid while some others do their solos and such. Rhythm guitarists can have their flavor, and lead solos can do
whatever they want. Vocalists get to stand out, of course.
